What is Input Tax Credit (ITC)?
One of the biggest advantages of GST is Input Tax Credit (ITC). Simply put, ITC allows businesses to reduce the GST tax already paid on input purchases from the output GST collected on outward sales. This mechanism eliminates double taxation and ensures tax is levied only on the net value addition at each stage of the supply chain.
Practical Example of Input Tax Credit
Consider how ITC directly optimizes working capital and reduces tax cost:
Step 1: Business Purchase
Raw material purchase value: ₹1,00,000
GST Paid on Inputs (18%): ₹18,000 (ITC Available)
Step 2: Product Sale
Final manufactured product sale: ₹2,00,000
GST Collected on Sales (18%): ₹36,000 (Output Liability)
Net GST Tax Calculation
Output GST Collected on Sales = ₹36,000
Less: Input Tax Credit (ITC) on Purchases = ₹18,000
Net GST Payable to Government = ₹18,000
Without ITC, the business would have paid ₹36,000 in tax. With ITC, the tax paid on inputs is fully set off, saving cash flow.
11 Mandatory Conditions to Claim Input Tax Credit
Under Section 16 of the GST Act, all of the following conditions must be satisfied to claim ITC:
1 Registered Taxpayer
Only a taxpayer registered under GST can claim ITC. Unregistered entities cannot claim tax credits.
2 Business Use Only
Inputs/services must be used or intended to be used in the course or furtherance of business. Personal expenses qualify for no credit.
3 Possession of Tax Invoice
Taxpayer must possess a valid Tax Invoice, Debit Note, Bill of Entry (for imports), or prescribed tax-paying document.
4 Supplier GSTR-1 Upload
The supplier must upload the invoice in GSTR-1, and it must auto-populate in the recipient’s GSTR-2B statement.
5 Receipt of Goods/Services
Taxpayer must have actually received the goods or services. In case of installment deliveries, credit is available on receipt of last lot.
6 Tax Paid to Government
The supplier must have remitted the tax charged on supply to the government in cash or through eligible ITC utilization.
7 GST Returns Filed
The recipient must furnish prescribed GST returns under Section 39 (such as GSTR-3B).
8 180 Days Payment Rule
Recipient must pay supplier value + GST within 180 days from invoice date, else ITC must be reversed with interest.
9 No Income Tax Depreciation
If depreciation under Income Tax Act is claimed on the GST component of capital goods, ITC on that GST portion is disallowed.
10 Statutory Time Limit
ITC must be claimed on or before 30th November following the financial year end, or Annual Return filing date, whichever is earlier.
11 Not Blocked under Section 17(5)
Credit must not fall under restricted items (motor vehicles, food/catering, club memberships, personal consumption, goods stolen/gifted).
Mandatory Documents Required for Claiming ITC
Maintain complete documentation to defend ITC claims during audit reconciliations:
1. Valid GST Tax Invoice
Issued by registered supplier containing GSTINs, invoice number, date, HSN, tax rate, and split (CGST, SGST, IGST).
2. Debit Note / Credit Note
Reflecting post-supply value adjustments or supplemental tax charges.
3. Goods Receipt Note (GRN)
Internal warehouse receipt proof confirming actual physical receipt of materials.
4. GSTR-2B Statement Proof
Auto-generated monthly GSTR-2B matching report showing eligible credits.
5. Bank Payment Proof
Bank statement copy establishing payment to supplier within the 180-day rule window.
6. E-Way Bill Copy
Generated movement proof for transportation of goods above prescribed monetary limits.
Special Cases of Input Tax Credit
Certain scenarios follow specific ITC mechanisms under GST regulations:
1. Reverse Charge (RCM)
Buyer first pays GST under RCM in cash, and subsequent to payment, claims full ITC set-off.
2. Input Service Distributor (ISD)
Head office pools ITC on common input services and distributes credit to operating branches via ISD invoices.
3. Capital Goods
Full ITC is available on machinery/equipment provided no depreciation is claimed on the tax portion under Income Tax.
4. Job Work
Principal manufacturer claims ITC on raw materials sent for job work if returned within 1 year (3 years for capital goods).
5. Common Credit Reversal
If inputs are used for both taxable and exempt supplies, ITC must be proportionately reversed for the exempt portion.
6. Business Transfer / Merger
Unutilized ITC lying in Electronic Credit Ledger can be transferred to new entity via Form GST ITC-02.
Section 17(5) Blocked Credits (No ITC Allowed)
Even if GST is paid on tax invoices, ITC is strictly prohibited on:
- Motor vehicles for transportation of persons (seating capacity ≤ 13) except for transport business or driving schools.
- Food and beverages, outdoor catering, beauty treatment, health services, life/health insurance (unless mandatory under law).
- Club memberships, health and fitness center subscriptions.
- Works contract services for construction of immovable property on own account.
- Goods or services used for personal consumption.
- Goods lost, stolen, destroyed, written off, or given as free samples or gifts.
Reversal of Input Tax Credit (ITC)
ITC reversal means canceling or adding back previously claimed ITC into output tax liability when credit eligibility conditions are violated.
When is ITC Reversal Required?
- Personal Use: Inputs/services diverted for non-business or personal consumption.
- Exempt Supplies: Proportionate reversal for inputs used in manufacturing exempt goods.
- Non-Payment to Supplier: Failure to pay supplier within 180 days from invoice date.
- Lost/Stolen Goods: Goods destroyed, stolen, written off, or gifted.
- Wrongly Claimed Blocked Credits: Accidental claim of Section 17(5) blocked items.
- Scheme Change: Regular taxpayer switching to Composition Scheme or registration cancellation.
How Reversal is Reported & Interest Implications
ITC reversal is performed by adding the reversal amount to output tax liability in Table 4(B) of monthly return GSTR-3B.
Interest Liability: If wrongful or ineligible ITC is claimed and utilized, statutory interest is payable under Section 50(3) from the date of utilization till reversal.
Important Points to Remember
- ITC must be reversed immediately when conditions are not met.
- Proper records must be maintained.
- Reversal increases GST payable liability.
- Wrong ITC claims can lead to penalties and interest.
